Realizing Smiles: Pricing Options with Realized Volatility

چکیده
We develop a stochastic volatility option pricing model that exploits the informative content of historical high frequency data. Using the Two Scales Realized Volatility as a proxy for the unobservable returns volatility, we propose a simple (affine) but effective long-memory process: the Heterogeneous Auto-Regressive Gamma (HARG) model. This discrete–time process, combined with an exponential affine stochastic discount factor, leads to a completely tractable risk-neutral dynamics. The explicit change of probability measure obtained within this framework allows the estimation of the risk-neutral parameters directly under the physical measure, leaving only one free parameters to be calibrated. An empirical analysis on S&P 500 option index shows that the proposed model outperforms competing GARCH models, being able to better capture the overall shape and dynamics of the implied volatility surface.

Liquidity Effects and Volatility Smiles in Interest Rate Option Markets
We investigate the interaction of volatility smiles and liquidity in the euro (€) interest rate option markets, using an extensive data-set on daily bid and ask prices of interest rate caps and floors. We find that, in this market, the implied volatility smiles are asymmetric, and are steeper on the ask-side. Liquidity variables have significant explanatory power for both curvature and asymmetr...
متن کاملModeling Gold Volatility: Realized GARCH Approach
F orecasting the volatility of a financial asset has wide implications in finance. Conditional variance extracted from the GARCH framework could be a suitable proxy of financial asset volatility. Option pricing, portfolio optimization, and risk management are examples of implications of conditional variance forecasting. One of the most recent methods of volatility forecasting is Real...
متن کاملMeasuring Systematic Risk Using Implied Beta in Option Prices
This paper provides a novel method to estimate β thoroughly based on option prices. Through combining the market model and the multivariate risk-neutral valuation relationship in Stapleton and Subrahmanyam (1984) and Câmara (2003), we develop a pricing model for individual stock options involving the volatility of the market index level and the levels of the β and the idiosyncratic risk of the ...
متن کاملImplied Volatility Smiles: Evidence From Options on Individual Equities1
We investigate the relative importance of various factors in explaining the volatility smile observed in the prices of options on individual stocks traded on the Chicago Board Options Exchange. First, we verify that, on average, the slope of the volatility smile on stock options is slightly negative, but not as steep as the smile for S&P 500 index options. Second, we find that stocks that have ...
متن کاملAn Empirical Test of the Hull-White Option Pricing Model
The Black-Scholes (1973) option pricing model provides the foundation for the modern theory of options valuation. In actual applications, however, the model has certain well-known deficiencies. For example, when calibrated to accurately price at-the-money options the Black-Scholes (1973) model often misprices deep in-the-money and deep out-of-themoney options. This model-anomalous behavior give...
